MSCI’s proposed downgrade of Indonesia from Emerging Market to Standalone status puts approximately USD3bn in passive equity outflows at risk ahead of Jun 27 , raising concerns over market transparency and regulatory enforcement. We see INDOGB facing a double edged impact, as domestic rotation from equities could support bond demand, while foreign selling and Rupiah depreciation could drive sovereign risk premiums higher.
MSCI’s proposed downgrade of Indonesia from Emerging Market to Standalone status puts approximately USD3bn in passive equity outflows at risk ahead of Jun-27, raising concerns over market transparency and regulatory enforcement. We see INDOGB facing a double-edged impact, as domestic rotation from equities could support bond demand, while foreign selling and Rupiah depreciation could drive sovereign risk premiums higher.
Historical downgrade episodes suggest four potential risks: i. a 5–15% equity correction; ii. a 20–50bps widening in sovereign risk spreads; iii. a 20–50bps rise in INDOGB yields alongside 2–5% Rupiah depreciation; and iv. simultaneous foreign outflows from equities and bonds. We see credible regulatory enforcement as the key to limiting cross-asset contagion, with concrete reforms by OJK, IDX, and the government crucial to restoring investor confidence.
Foreign inflows into Rupiah assets rebounded to IDR7.8tr during 12–15 Oct, led by SRBI (+IDR4.7tr) and INDOGB (+IDR3.0tr), lifting YTD inflows to IDR152.6tr before Friday’s MSCI announcement triggered IDR3.3tr in equity outflows and IDR1.5tr in INDOGB outflows. We see the abrupt reversal exposing fragile foreign demand, as MSCI uncertainty spills into INDOGB through portfolio rebalancing and Rupiah pressure despite no direct impact on bond-index eligibility.
Rupiah weakened 0.5% to IDR18,027/USD on Friday despite a softer DXY, while INDOGB 10Y and 2Y yields rose 11bps and 17bps to 7.36% and 6.92%, widening their UST spreads to 228.6bps and 220.9bps. We see domestic risk premiums rising independently of global yields, with foreign selling and FX pressure outweighing attractive INDOGB valuations and reinforcing our cautious stance on duration.
